Key West rocks, but went pre-children so can't help and I stayed with my mate who was living there.
It's wonderful, you'll love it.
I was there for Fantasy Festival and then went back again a few years later, but that was 10 years ago now

Does it have to be in Key west?

We stayed at Hawkes Cay, which is at Duck Cay, about 45 min drive from Key west. It was fantastic - and extremely good for children.

You should drive across the 7 mile bridge through the rest of the keys and go to Miami for the day, maybe stay overnight and come back the next day.
It takes about 4 hours to rive from key West to Miami.

We have stayed twice at the Howard Johnson on Key Largo. It's basic-don't expect luxury- but it has all you need PLUS manatees swim into the tiny hotel beach, and you can go on really good kyaking trips into the Everglades. We're going again sooon!
