In the (bad) diagram attached, the owner of car one (bottom left) says car 2 at the top of the photo (top left) is blocking their drive...who is right?

Depends whether car 2 is parked across the dropped curb. If not, car 2 can crack on.

If they can only access the road from their drive then it's a bit tight - but if they can straddle the drive and the space between the drive and the grass then no, they're not blocking their drive. Car two should park over to the left though, they are over-hanging car one's drive way by the looks of things.

How big is car two? How tight is the exit on the drive? Does car one need to be able to swing to exit the drive? So many questions!

I would say, parking on the opposite side of the road opposite someone's drive (not your own) is poor parking manners and potentially obstructive depending on the size of the cars / road etc!

I've got a photo but it's far too identifying...car two is further to the left in the road than my bad diagram shows...the road is wide and there's plenty of room for car one to back into and drive around car two.

Car two isn't parked on the opposite side of the road...just further up on the left hand side. Just spoke to someone who could see the photo and they say car one is taking the piss complaining, that there's at least 3 car lengths behind car two for car one to get out.

The car should be reversed onto the drive and thus be able to drive off...

If you car 2 is parked 3 car lengths away from the left hand edge of drive one and the road is wide then it's fine.

The dropped kerb is slightly to the right of where the grass ends, so car one has to swerve to get in/out anyway. Hence why no fence between his house and house on right.

Why isn't your friend parked in front of house two, or on their drive or opposite their side of the house?

Circumstances sound horrible for your friend - but if the parking is indeed making things difficult for the other house, can he not nip out and move the car?
