Sons school labelled him being racist.

Okay... I'm not sure where I sit with this. I picked my DS7 up yesterday and his teacher wanted to speak to me regarding an 'incident' that had happened. I instantly thought he perhaps had had an argument or something with another child. She pulled me to one side, away from all the parents and said that my son had made a racist comment to another child. I felt mortified! And I knew who she was talking about, my ds best friend. She went on and stated that she understands that I should be 'disgusted' by my sons behaviour. So when I asked what this comment was, thinking it was going to be something totally extreme by the way the teacher was explaining it all, she said my son had called another child an 'Indian butthead.' I was obviously shocked but relieved it wasn't anything really awful.... my son when he came out from school was crying his eyes out. He had been told off by the teacher and head of prep and had had to miss break yesterday and today. I also had a letter that stated how severe this all was and they were concerned with my child's behaviour etc. I've had to sign it and send it back to say that I have acknowledged it and that I will reinstate it all at home etc etc. Anyway, we got in the car to go home and my son was so so upset by this all, that I went back in with him to sit down with his teacher. When I asked my son why he had called his friend this, he said, "because at the start of school, everyone had said where that had come from and (child) said India." So this all has been complete innocence of my sons behalf, he's 7. He has never been 'racist' like the letter sent to me had said. I feel really awful about it all. I have spoken to the child's mum as the boys are really close, and she's absolutely fine with it all and told me not to worry. I have spoken to my son about it too, and explained why it has been taken to be offensive. He then replied and said, "well should I be offended if someone called me a English butthead?" Soooo it was a long night. He was devastated and so frightened to go to school today, saying he doesn't want to go to this school anymore as the teachers were so scary yesterday shouting at him about this. Am I being unreasonable here in saying that it's a bit OTT? Son also had to write an apology letter to the child too, which is fine! But I feel like my son had been made out to be some racist white power leader!! I get the 'butthead' is rude. And we spoke to him about that, but he is also a seven year old boy, I'm sure other boys say worse things than butthead to one another! Not sure if it is of any relevance, but I thought I should add that it is a private school. Any thoughts? Or am I being OTT? Is this actually very serious?
